What am I doing wrong ?

I started several MLB games with v17 and have serious trouble developing prospects in every start. Whether I draft them or trade for them, they always seem to lose potential Ratings at an alarming rate. I increased the development budget at the start of the game.and my coaches do not look that bad - but halfway into year 2, my top draft picks are absolutely always down to 2.5 to 3 stars potential (I am currently playing with scouting off since I want to test this out. Is there anything I am missing ? What else can I do to preserve their potential ?

I'd go back and look at any real life team's top prospect list from 6-7 years ago, and then count how many of those guys reached their full potential. You'd be surprised how many players don't pan out. I wouldn't be surprised if the success rate of prospects in your OOTP game is similar to that of any real life teams.

But if you do think player development is something that you can improve on, make sure you aren't rushing your guys through the system. I usually try to avoid having a player be promoted by anymore than one level during the course of single season (there are always exceptions for guys who are dominating the competition). If you don't know when to promote someone, I have specific stats I like to look at. For pitchers, BB/9 and K/9 are two big things I like to look at, as they are good indicators of a pitcher's true talent level. For hitters, I'm not really sure what works best, but for both hitters and pitchers look to see how they are performing relative to their potential ratings. . For example, if a hitter has a poor Avoid K potential, you should probably just accept that he is going to strike out a lot, and not let it hinder you from promoting him. On the other hand, if he has a high power potential, but isn't hitting home runs, you should probably wait to promote him.

As Robert2 said, this is just the nature of the beast. Not all 5 stars prospects will pan out.

However, with that said, ensure that you have a very good scout. It could be that he is misjudging players ability and potential. My scout is legendary at scouting amateurs so I normally take his word during the draft. However, I noticed their ratings changed once drafted as he isnt nearly as good as scouting minors.

I invest heavily into Player Scouting & Development (£18M each) each season, and ensure I constantly get Good - Legendary reputation coaches. Finally, and the thing, I have started doing more and more. Look for prospects with high intelligence and high work ethic.These guys tend to develop so much quicker and efficiently, then others. It isnt always a given, but definitely does have an impact.

As Robert2 said, promoting and demoting at the right time is essential and use stats to determine this rather than the Scouting suggesting. I tend to use WAR at a glance and ensure they have a good enough sample size and it isnt just a lucky couple of games.
